<p>Although speculators make up the bulk of futures traders, the markets were intended to protect farmers from losing everything. A farmer can hedge in the futures and protect any loss he will have in the cash market. A farmer can sell the futures in wheat. He might do this if he thinks the wheat market will fall before the harvest. A bread manufacturer might buy the futures if he thinks the price will rise before harvest. Whatever happens to the wheat market, both will guarantee their price.</p>
<p>A speculator is interested only in trading to make a profit. If he thinks the market will rise, he can purchase the futures. If he thinks the market will fall, he can sell a futures. You do not have to own the contract first to sell it. You can first sell the futures contract.</p>
<p>There is risk in any type of trading. That is why some traders only buy futures options, so they know their risk is limited to what they paid for the option. 			<content:encoded><![CDATA[<p>Contracts in the futures market are between a buyer and seller. The contract states that the seller must provide the buyer a very specific quantity of a certain item, such as cotton, oil etc, for a price agreed today, but at a date in the future.</p>
<p>It is important not to get confused about what the word future refers to. Futures traders are not <a href="http://www.master-futures-trading.com">day trading futures</a> prices, we are trading today’s prices, but the settlement is taking place in the future. So we buy if we think prices will increase and we sell if we think prices will drop.</p>
<p>If I buy (or sell) a futures contract today, I don’t have to hold it until the contract expires, I can simply decide to sell it (or buy it) in the market at the prevailing price. Futures contracts are bought and sold in the regulated environment of a futures exchange, such as the Chicago Board of Trade (CBOT) in the U.S. and the London International Futures and Options Exchange (LIFFE) in the U.K.</p>
<p>Futures were originally developed to help offset the risks and uncertainties experienced by farmers and merchants due to the fluctuating supply and demand for produce. Take for example a coffee plantation farmer. The price that he will receive for his beans will vary according to the vagaries of supply and demand. In a year when supplies are limited and demand is high, prices will be high. In a year when demand falls and the supply is plentiful, the price will fall.</p>
<p>The use of <a href="http://www.master-futures-trading.com">futures trading</a> in the farming industry has many benefits such as allowing the farmer to be able to plan ahead as he already knows what kind of profit he can expect from his crop of say coffee beans. The price may not be the best and the merchant may make a killing but the risk is reduced.</p>
<p>By using a form of futures contract long before harvest time both the farmer and the merchant can reduce their risks by setting the price.</p>
<p>Today the futures market has changed a lot from the historical origins. There are now many futures contracts on financial instruments such as stocks and bonds. broadly speaking futures contracts are either commodity type products or financial type products. It is usually not very important because they are rarely held until expiration.</p>
<p>The CBOT was started about 1848 for the benefit of the farmers and merchants. The exchange was to regulate the quality and quantity of the actual crop that was being traded. Today the CBOT offers many contracts on items like wheat, oil, silver, corn, bonds and soybeans.</p>
<p>The Chicago Mercantile Exchange (CME) was created in 1919 and has managed a futures market in such things as pork bellies, live cattle and the SP500 index.</p>
<p>In London the biggest financial futures exchange is the London International Futures and Options Exchange (LIFFE). Here financial instruments such as the FTSE100, the GILT and Short Sterling are traded, the exchange is relativily new and opened around 1982.</p>
<p>EUREX started it&#8217;s life as the DTB, the German futures exchange. The DTB has always been an electronic exchange and started back in 1990, when electronic exchanges were still considered to be inferior to the open outcry system.</p>
<p>The German Bund was a heavily traded financial contract and one of the biggest markets on the LIFFE.</p>
<p>Many futures markets have very high volumes and hence very good liquidity, these are attractive markets for traders. The high leverage means that profits can be made very fast when the market moves, however money can also be lost very fast. <p>  Hedgers and speculators are the traditional groupings of futures trading participants.  The producers or consumers of the commodities being traded are called the hedgers.  Participation in futures trading is primarily a measure to reduce the risk of loss in their products due to price fluctuations. For example, a preset price will offer the farmers protection in case of a bad harvest or a surplus of their crops.  Planning their costs will be easier with this protection.  The speculators are the other group of participants. They use futures contracts to create profit from the price changes of the commodities.  The profit they hope to gain will be determined by what they paid to buy a futures contract and what they will pay later on to offset it. </p>
<p>  A regulated environment and strict rules govern futures trading.  The Commodity Futures trading Commission (CFTC) is the agency firms and individuals participating in futures trading in the US must register with.This agency is tasked to ensure the integrity of the futures market in the United States by reviewing the terms and conditions of proposed futures contracts.  Standard trading practices should be reflected in the contract terms and should not be prone to manipulation.  Monitoring of the market, systems, internal controls, and compliance programs of the different exchanges is also conducted by the CFTC.  In the event of an emergency in futures trading, it has the power to order an exchange to take action.</p>

A lesson on how to trade the Parabolic Stop and Reversal (SAR) indicator for traders of the forex, futures, and stock markets. </p>
<p>In our last lesson we learned about the Average Directional Index (ADX) an indicator which helps traders determine  the strength of trends in the market.  In today&#8217;s lesson we are going to look at another indicator called the Parabolic Stop and Reversal (Parabolic SAR), which helps traders enter and manage positions when trading those trends.</p>
<p>The Parabolic SAR is an indicator that, like Bollinger bands is plotted on price, the general idea of which is to buy into up trends when the indicator is below price, and sell into downtrends when the indicator is above price.    Once traders are in positions the indicator also ists in managing the position by providing guidance as to how one should trail their stop.</p>

<p>While this is an indicator that works very well in trending markets, as you can see from the below chart simply following the basic be long when the indicator is below price and be short when the indicator is above price will lead to many whipsaws in range bound markets. </p>

<p>To combat this problem the developer of the indicator J. Welles Wilder (who also developed the RSI and ADX) recommended establishing the strength and direction of the trend first through the use of things such as the ADX, and then using the Parabolic SAR to trade that trend.  As mentioned above although the Parabolic SAR is used for both entering and managing positions, it is used far more to set stops once in a position.  </p>
<p>As with the other indicators we have covered in past lessons it is recommended to use this indicator in conjunction with other methods of analysis for confirmation not only on trade entry but also on trade exit.  </p>

<p>In our last lesson we learned about the Stochastic Oscillator and how traders use this in their trading.  In today&#8217;s lesson we are going to learn about an indicator which helps traders gauge the volatility and how current prices compare to past prices.  </p>
<p>Bollinger Bands are comprised of three bands which are referred to as the upper band, the lower band, and the center band.  The middle band is a simple moving average which is normally set at 20 periods, and the upper band and lower band represent chart points that are two standard deviations away from that moving average.  </p>
<p>Example of Bollinger Bands:</p>
<p>Bollinger bands are designed to give traders a feel for what the volatility is in the market and how high or low prices are relative to the recent past.  The basic premise of Bollinger bands is that price should normally fall within two standard deviations (represented by the upper and lower band) of  the mean which is the center line moving average.  If you are unfamiliar with what a standard deviation is you can read about it here http://en.wikipedia.org/wiki/Standard_deviation.  As this is the case trend reversals often occur near the upper and lower bands.  As the center line is a moving average which represents the trend in the market, it will also frequently act as support or resistance.  </p>
<p> The first way that traders use the indicator is to identify potential overbought and oversold places in the market.  Although some traders will take a close outside the upper or lower bands as buy and sell signals, John Bollinger who developed the indicator recommends that this method should only be traded with the confirmation of other indicators.  Outside of the fact that most traders would recommend confirming signals with more than one method, with Bollinger bands prices which stay outside or remain close to the upper or lower band can indicate a strong trend, a situation that you do not want to be trading reversals in.    For this reason selling at the upper band and buying at the lower is a technique that is best served in range bound markets.  </p>
<p>Example of Buying and Selling at the Upper and Lower Band:</p>
<p>Large breakouts often occur after periods of low volatility when the bands contract.  As this is the case traders will often position for a trend trade on a break of the upper or lower Bollinger band after a period of contraction or low volatility.  Be careful when using this strategy as the first move is often a fake out.  </p>

<p>As Bollinger bands paint a good picture directly on the price chart of how high or low price is relative to historical prices, this is a good indicator to use in conjunction with other methods such as some of the chart patterns that we have learned so far and some of the candlestick patterns which we will learn in future lessons.
